================================================================================ CODE OF FEDERAL REGULATIONS — TITLE 26 (INTERNAL REVENUE) CHAPTER I — INTERNAL REVENUE SERVICE, DEPARTMENT OF THE TREASURY SUBCHAPTER A — INCOME TAX | PART 1 — INCOME TAXES ================================================================================ 26 CFR § 1.817-5: Diversification requirements for variable annuity, endowment, and life insurance contracts. -------------------------------------------------------------------------------- (a) IN GENERAL.— (1) CONSEQUENCE OF NON-DIVERSIFICATION.—Except as otherwise provided in this section, for purposes of sections 72, 817(h), and 7702, a variable contract based on a segregated asset account shall not be treated as an annuity, endowment, or life insurance contract for any calendar quarter (and any subsequent calendar quarter) for which the investments of the account are not adequately diversified within the meaning of paragraph (b). (2) DISQUALIFICATION OF ENTIRE SEPARATE ACCOUNT.—If a segregated asset account fails to satisfy the diversification requirements of paragraph (b) for any calendar quarter, the ENTIRE account is disqualified for ALL policyholders invested in that account. -------------------------------------------------------------------------------- (b) DIVERSIFICATION REQUIREMENTS.— (1) PERCENTAGE THRESHOLDS.—The investments of a segregated asset account are adequately diversified for purposes of this section only if: (i) No single investment constitutes more than 55% of the total value of the assets of the account; (ii) No two investments constitute more than 70% of the total value of the assets of the account; (iii) No three investments constitute more than 80% of the total value of the assets of the account; and (iv) No four investments constitute more than 90% of the total value of the assets of the account. (2) QUARTERLY TESTING & 30-DAY GRACE PERIOD.—Testing is conducted on the last day of each calendar quarter. An account that is not diversified on the last day of a quarter shall be treated as adequately diversified if it satisfies the requirements within 30 days after the end of the quarter. -------------------------------------------------------------------------------- (c) START-UP PERIOD EXCEPTIONS.— (1) Real estate and venture capital accounts: 5-year start-up period. (2) Other accounts: 1-year start-up period from inception. -------------------------------------------------------------------------------- (f) LOOK-THROUGH RULE FOR NON-REGISTERED PARTNERSHIPS & TRUSTS (IDFs).— (1) IN GENERAL.—If a segregated asset account holds an interest in a regulated investment company (RIC), real estate investment trust (REIT), partnership, or trust, the account may "look through" the entity to its underlying assets for diversification testing purposes if: (i) All beneficial interests in the entity are held by one or more segregated asset accounts of one or more insurance companies; and (ii) Public access to the entity is restricted (i.e. Insurance-Dedicated Fund). ================================================================================ APPLICATION TO PRIVATE PLACEMENT LIFE INSURANCE (PPLI): Treas. Reg. § 1.817-5 provides the binding technical regulation governing PPLI separate accounts. Compliance with the 55/70/80/90 percentage thresholds and IDF look-through requirements under § 1.817-5(f) is mandatory to preserve tax deferral. ================================================================================
